A redemption buy-sell agreement is a contract in which the company buys back a departing owner’s interest. The other owners sign nothing as buyers and pay nothing personally.

You may also see it called an entity purchase agreement. Both names describe one arrangement: the business is the buyer, the departing owner is the seller, and the repurchased interest is retired rather than handed to anyone.

This structure suits groups where the company holds the cash and the owners would rather not. Think of a distributor with steady receivables, a manufacturer sitting on retained earnings, or a firm whose owners have very different personal means. Each can fund a buyout from the business rather than from private accounts.

The appeal comes down to simplicity, and it grows as the ownership group gets larger.

One buyer means one set of paperwork. The company negotiates, prices, and pays, so nobody coordinates a cluster of individual purchases at the worst possible moment.

Departing owners tend to prefer it as well. They negotiate with a single party rather than several, and the payment arrives from one source on one schedule.

Funding gets simpler as well. An owner-to-owner buyout needs every owner insured by every other owner. A redemption needs just one policy per owner, held by the business:

• Three owners — 3 policies.
• Five owners — 5 policies.
• Eight owners — 8 policies.

Premiums land more evenly too. The company pays every premium from one account, so a younger owner is not personally covering the cost of insuring an older partner.

Larger groups and unequal stakes are where the structure earns its keep. Smaller groups sometimes prefer the alternative, so weigh both before you commit.

A redemption promise is only as strong as the company’s ability to pay when the moment arrives. Most businesses combine two or three sources, since few want years of buyout money sitting idle in cash.

Company-Owned Life Insurance

The business owns a policy on each owner, pays the premiums, and receives the proceeds. Revisit the beneficiary designation whenever ownership changes.

Cash Reserves or a Sinking Fund

Setting money aside over time avoids a scramble later, though it ties up capital the business might otherwise put to work.

Installment Payments

The company signs a promissory note and pays the departing owner over several years, with interest. Spell out the schedule, the rate, and the remedy for a missed payment.

Outside Financing

A loan can bridge a gap, but lenders often attach conditions to ownership changes. Ask yours what it requires before you lean on this route.

Tip: Run the numbers against a slow quarter rather than a good one. A redemption that works on paper can leave the business without working capital if the trigger arrives during a downturn.

Nobody buys anything personally, yet every remaining stake changes. The owners who stay simply hold a larger slice of a smaller pool.

Four equal owners at 25% each show the effect plainly. Redeem one, and the other three move to roughly 33.3% each without writing a check.

Uneven ownership shifts the same way, proportionally. Suppose three owners hold 50%, 30%, and 20%. Redeem the 20% stake, and the remaining two land at 62.5% and 37.5%.

That math deserves attention before anyone signs. A majority owner’s control grows automatically with each redemption, which matters a great deal to owners holding smaller stakes. Address it directly in the contract if the group wants a different outcome.

Update the ownership records as soon as a redemption closes. Capital accounts, membership ledgers, and stock certificates all need to show the new percentages, and lenders frequently want notice of the change too.

Transfer Restrictions

Block outside transfers without approval, and give the company a right of first refusal.

Signatures

Include dated signature lines for every owner plus an authorized signature for the business, since the company is a party here. Confirm that whoever signs on the company’s behalf has authority to bind it.

Talk to your lender next. Loan agreements frequently limit distributions and ownership changes, and a covenant breach is an expensive way to discover that.
